I FIXED IT! I know it will sound kind of unorthidox and BS'y, but it worked.

For anyone else having this problem-

As soon as the screen goes black after the old man speaks, hold 9 (the fastforward key) until you hear the first error sounding beep.

Press esc, go to change disk, and run disk 1 ISO

(now you have to do this part quickly, or else the game will crash and go pink/green.) As soon as you have ran disk 1, your screen should flash from black to how its supposed to be (you should see cloud, the old man, and your 2 other characters). As soon as you see this, hit ESC!

Go to file, change disk, and run disk 2 again... cloud should now talk to the old man about Aeris and the holy materia. After this is done, walk downwards until your screen flashes and goes black once again.

Go to change disk, and load disk 1 once again. Again.. you must do this quickly or else the game will crash.. let it run for a second or two and press esc immediately.

Change disk, run disk 2 once again, and move south east...

You should now be out of the waterfall area... with your screen restored!
